The copy and paste only works when the code is surrounded by DIV (division tags).
If the code isn't surrounded by div tags you'll need to find the source code for the image and copy that into the Insert/Edit Image box.

There are two src= tags, the one you want is the one which doesn't start with http://plugin, but starts with http://smileys.
